PDM-CSD-006 — Cross-Sectional Dependence, Common Factors, Interactive Fixed Effects and Unobserved Common Shocks
Description
This Master Prompt focuses on panel-data settings in which cross-sectional units cannot reasonably be treated as statistically independent because they are exposed to common shocks, latent factors, spatial or network interactions, economic integration, technological diffusion, institutional linkages, common policies, aggregate financial conditions, or other shared influences. It guides researchers in moving systematically from the detection of residual cross-sectional dependence to the identification of plausible dependence mechanisms and, where necessary, the specification of richer factor-based or interactive-effects structures. The objective is not simply to obtain a significant cross-sectional-dependence test, but to determine whether the detected dependence is weak or strong, whether it can be represented adequately by ordinary time fixed effects, whether latent factors with heterogeneous loadings are required, and whether spatial, dynamic, heterogeneous, or multidimensional extensions are also needed.
